Does android 2.3 reads Arabic words

Do you mean 'recognises' (not 'reads') Arabic words? If so then the answer is yes (I have Arabic texts from friends to prove it).

If you want an Arabic font you can get a legitimate app from the Android Market (Dr Benolux Arabic font). However note it costs about £4.50 and your phone needs to be rooted.

Alternatively you can use the non-legitimate method to get free Arabic fonts... (_;)

Do you mean "reads" as in "text to speech" or just as the language for menus etc and text entry?

Not natively, there are always Arabic threads on XDA, for all sorts of devices...I think...as always I don't promise to be right :p.
