How do I do a Google Nexus 5 factory reset before selling it on to someone else?
Is there any way the data could be recovered even when I've reset? Android is scary sometimes!

You do a factory reset in Settings...
I suggest you do it with the device in airplane mode and WiFi OFF! I have used Android devices that already started pulling stuff from some cloud before the Reset had properly finished. You never know.
Also: remove your sim.
As to recovering the deleted data: quite a reasonable concern imho...
What you can do is: do a factory reset, and then sync a bunch of useless rubbish to it: some harmless videos etc... That'll overwrite everything and break most recoverable files. Then do another factory reset.
