Does the iPad 2 support AVI or do you need to convert to MP4?

Natively the iPad 2 doesn't support Avi. But the free GoodPlayer (and others) play Avi and loads else. No jailbreak or conversion needed. It's in the AppStore

AVI is a container and not a video format. MP4 is a video format. You can have different video/audio formats inside AVI file. Standard MPEG video format with PCM or MP3 audio will work, XVID and DIVX will not. You can have MP4 video inside AVI file and that should work.
Get a third party application as Jan suggested to avoid any problems.
